Risk infrastructure firm LlamaRisk has flagged a structural concern in Babylon's proposed native Bitcoin market on Aave V4: under the design being evaluated, direct liquidations could bypass the pool's funding mechanism, potentially leaving the protocol exposed to bad debt in stressed market conditions. The finding applies to a market that has not yet launched.

In standard Aave lending market design, when a borrower's collateral falls below the required health threshold, the protocol triggers a liquidation. A liquidator repays a portion of the borrower's debt and receives collateral at a discount. The pool's reserve factor and safety module act as backstops, capturing a share of fees and standing ready to cover shortfalls that liquidators cannot profitably close. LlamaRisk's concern centers on a configuration in Babylon's proposed market where liquidations could be executed directly against the collateral without routing proceeds back through the pool's funding layer. According to the finding attributed to LlamaRisk, this path would allow the liquidation to settle externally, sidestepping the mechanism that keeps the pool solvent when collateral value deteriorates faster than liquidators can act. For related coverage, see Akash Network Selects Solana for Blockchain Migration.
The distinction matters because Bitcoin, the collateral asset in question, can move sharply within the settlement window of a single block. Native Bitcoin integration on a lending protocol introduces additional latency and bridge considerations compared to wrapped representations, widening the gap between when a position becomes undercollateralized and when a liquidator can atomically close it. Broader liquidation dynamics in crypto markets have repeatedly demonstrated how fast these gaps can materialize; cascading liquidation events have previously cleared hundreds of millions in positions within hours.
LlamaRisk did not characterize the issue as a confirmed exploit path or an imminent loss. The assessment applies to a proposed market design, meaning the concern is meant to inform the governance and engineering review before any deployment decision is finalized.

What the Finding Means for Market Design and Users

For a lending protocol accepting native Bitcoin as collateral, the liquidation engine is the single most load-bearing component of the risk stack. Aave V4 introduces architectural changes that give individual market deployments more configurability than prior versions, which creates both flexibility and new surface area for design-level vulnerabilities. A market that is misconfigured at the liquidation layer does not need an external attacker; adverse price action alone can exhaust its reserves.
Pool funding, in Aave's model, refers to the accumulated reserves and safety module coverage that absorb losses when a liquidation cannot be executed at a price that makes the pool whole. If a direct liquidation path routes the collateral settlement outside this buffer, the pool accrues bad debt that is socialized across depositors. For a Bitcoin-denominated market, where collateral values can shift by double-digit percentages in a single trading session, the size of that potential shortfall is not trivial. Participants tracking Bitcoin price volatility near key levels will recognize how quickly collateral cushions can compress.
Babylon's protocol is designed to bring Bitcoin's staking utility on-chain by enabling native BTC to be locked and used across proof-of-stake security contexts. Integrating that collateral into a lending market on Aave V4 would extend Bitcoin's programmability further, but it also means the liquidation logic must account for the settlement finality characteristics of the Bitcoin network itself, which differ fundamentally from EVM-native assets.
LlamaRisk's role as a risk assessment body for DeFi protocols is to surface these design-level questions before capital is committed at scale. The firm has previously provided risk parameter recommendations and market assessments across multiple Aave deployments. Its finding here should be read as a pre-launch audit signal, not a post-mortem, and the appropriate response lies with the protocol teams at Babylon and Aave to clarify whether the liquidation path described is accurate and, if so, how it would be remediated before the market goes live.
Prospective depositors and borrowers in any native Bitcoin lending market should treat the resolution of this question as a prerequisite to participation. Key design details that remain outstanding include: whether an alternative liquidation path exists that does route proceeds through pool reserves, how the safety module would be sized relative to expected Bitcoin collateral volatility, and whether governance has formally reviewed LlamaRisk's assessment and issued a response. Until those clarifications are public, the market's risk profile cannot be fully evaluated.
The broader question the finding raises for AI-adjacent infrastructure on Aave V4 is also worth noting. Automated market-making and liquidation bots increasingly use on-chain price feeds and off-chain AI inference to determine when and how to execute. If the liquidation architecture routes settlement through a non-standard path, those systems need to be aware of the deviation; a bot calibrated for standard Aave liquidation flows could misprice its execution risk entirely. Security vulnerabilities in cloud infrastructure serving these bots, such as those recently flagged in trading platform breaches, compound the operational risk profile of automated liquidation strategies in novel market configurations.
Additional statements from Babylon, the Aave governance forum, or LlamaRisk itself would be necessary to determine whether the flagged design has been revised, whether a governance vote is pending, or whether the market proposal has been withdrawn or delayed in response to the finding.
