Lido has put forward a proposal to introduce fallback exits as a mechanism for settling certain ETH-backed loans using borrower collateral, a move that could unwind positions before they reach forced liquidation.

What the Fallback Exit Proposal Covers

The proposal centers on a specific subset of ETH loans where standard repayment is not completed. In these cases, a fallback exit would trigger the use of the borrower's deposited collateral to settle the outstanding obligation, according to reporting from CryptoSlate.
A fallback exit in this context acts as an alternative resolution path. Rather than waiting for a loan to deteriorate to the point where an automatic liquidation fires, the protocol would initiate an exit on the staked ETH position to recover the owed amount directly from that collateral. For related coverage, see ZEC Review 2026: I Spent a Day with Zcash, The Privacy Coin That Invented zk-SNARKs.

The proposal is not a completed protocol change. It remains a governance-level submission, meaning implementation would depend on a formal vote and any conditions attached to the Lido DAO process. Borrowers and observers should treat the mechanism as conditional until further governance steps are confirmed.
Why Settling With Collateral Before Liquidation Matters

A standard loan outcome typically ends in either full repayment or a market-driven liquidation once a collateral-to-debt threshold is breached. A fallback exit differs in that the protocol acts on collateral through a structured exit, potentially at a more controlled point in the position's lifecycle, rather than relying on open-market liquidation bots.

For borrowers, the practical question is whether a fallback exit produces a worse or better outcome than a standard liquidation, including any penalty fees or slippage differences. Those specifics have not been confirmed in available reporting and would likely appear in the full proposal text once published for community review.

For the Lido protocol, the proposal signals an effort to manage credit risk on certain ETH loan positions more proactively. The broader DeFi lending landscape has seen increasing pressure to design cleaner resolution paths after episodes where liquidation cascades created protocol-level losses.

What to Watch Next

The immediate next step is the publication of the full proposal text, which would detail which loan categories qualify for fallback exit treatment, what collateral conditions trigger the mechanism, and how exit proceeds are distributed. Following that, a DAO governance vote would determine whether the change advances to implementation.

Readers tracking broader crypto market conditions alongside this proposal should note that staked ETH mechanics and DeFi loan settlement rules remain active areas of protocol development across multiple platforms. Lido's approach, if approved, could influence how similar proposals are framed elsewhere in the liquid staking sector.
