Aave, a leading decentralized finance lending platform, is grappling with significant challenges after a security breach tied to Kelp DAO’s rsETH token triggered a liquidity crisis. This event has left the lending protocol with significant unbacked liabilities, sending ripples across the broader decentralized finance ecosystem.

What Triggered the Liquidity Crisis?

The issue originated from a breach affecting Kelp DAO’s rsETH token, which operates on Ethereum. This incident followed a bridge exploit that enabled attackers to siphon approximately 116,500 rsETH, valued at around $292 million at the time of the exploit.

Post-theft, the perpetrators used the compromised rsETH as collateral in Aave’s lending system to borrow nearly $236 million in wrapped ETH. Given the dubious nature of the collateral, Aave now faces unpaid and likely uncollectable loans.

How Is AAVE’s Price Reacting?

The immediate repercussion was an intense surge in borrowing from Aave’s ETH pool, leading to full capacity utilization. This mass withdrawal left the platform virtually dry, complicating transactions and freezing user withdrawals.

Aave’s security mechanisms, designed to withstand significant strain, were quickly overwhelmed by the scale of the withdrawals, emphasized by the extraction of over $5.4 billion in ETH. Notably, TRON founder Justin Sun’s withdrawal of more than 65,000 ETH added to the strain.

Reflecting the turmoil, AAVE, the protocol’s native token, saw sharp price fluctuations as investors reacted to the crisis. Having failed to sustain its attempt at breaking above $120, AAVE fell to around $93.90 and fluctuated between $90 and $102.

Technical indicators paint a cautious picture for AAVE. Its Relative Strength Index hovers near oversold levels, but not enough to strongly signal a reversal. Meanwhile, negative MACD readings indicate persistent selling pressure.

Aave’s community is closely observing whether current price levels will attract buyers. A significant price recovery would likely depend on improved sentiment and a resolution of the ongoing liquidity concerns.
