On June 4, Dan Robinson and Dave White, researchers at Paradigm, proposed a revolutionary “MEV Taxes.” It is a proposed mechanism that decentralized applications can utilize to capture their maximum extractable value (MEV).
It can potentially revolutionize applications on OP Stack L2s like OP Mainnet, Base, and Blast, as the block proposers on these chains follow competitive priority ordering.&nbsp;
Wu Blockchain took to its X account to inform followers about the game changer proposal from the Paradigm team.

<h2 class="wp-block-heading" id="strong-understanding-mev-taxes-and-their-importance-strong">Understanding MEV taxes and their importance</h2>
MEV taxes are a simple method that opens up an extended design space. Like any other application on the chain, it allows it to run its custom MEV auction. These MEV auctions will not require their own off-chain infrastructure.
The newly introduced MEV taxes can potentially solve a few major problems in MEV research, such as optimizing the price received by the swapper in Decentralized exchanges. Additionally, it will minimize the Loss vs. Rebalancing (LVR) for liquidity providers in automated market making.
The proposed MEV tax system allows smart contracts to charge fees based on the priority fee of the transaction as some increasing function. The searcher sending the transaction pays the priority fees, and thus, it affects the searcher’s behavior.&nbsp;
MEV taxes would replace the current auction mechanisms with a system where execution prices will relate to the priority fees, which will ensure that the swappers get optimal fees.
AMMs will also utilize MEV taxes to auction off the right to trade first in a block. It will incentivize arbitrage traders to trade at the true price, which will reduce the LVR charged to liquidity providers.
<h3 class="wp-block-heading" id="strong-probable-applications-of-mev-taxes-strong">Probable Applications of MEV Taxes</h3>
1. Optimized DEX Routers: Decentralized exchange routers such as UniswapX can use MEV taxes to enhance users’ trade execution prices. 2. Efficient AMMs: Automated Market Makers (AMMs) can utilize MEV taxes and priority dees to capture MEV and minimize losses to liquidity providers. 3. User-centric Wallets: Wallets can help users capture backrunning MEV. It will enhance the benefits of their own transactions.
<h3 class="wp-block-heading" id="strong-challenges-and-limitations-strong">Challenges and Limitations</h3>
MEV tax system requires strict imposition of competitive priority ordering by block proposers. Deviations from competitive priority ordering can lead to evasion of these taxes, and it will capture value.
This challenge is specifically relevant to <a href="https://www.thecoinrepublic.com/2024/06/05/why-the-spot-ethereum-etf-may-follow-the-bitcoin-etf-path/" target="_blank" rel="noopener noreferrer nofollow">Ethereum </a>L1. where revenue-maximizing auctions drive block construction.
It is important to ensure that block proposers follow the necessary rules. These rules include ordering transactions in the descending order of PriorityFeePerGas and maintaining pre-transaction privacy, which presents significant challenges.&nbsp;
Despite these challenges, MEV taxes open an extended design space for future research and development.&nbsp;
The insights from Paradigm’s researchers would motivate the development of new mechanisms for decentralized MEV capture. These developments will potentially lead to a more equitable value distribution across decentralized finance applications.
Paradigm’s MEV taxes represent a prominent step towards a more efficient and user-friendly DeFi ecosystem. By capturing MEV through smart contract-imposed taxes, applications are enabled to value what would have been otherwise lost to block proposers.
However, its implementation depends on robustly enforcing competitive priority ordering, probably through decentralized solutions.
